I just had a library patron tell me about some German computer game that costs $250 to play but offers prizes of $100,000. Does anybody know what this dude was talking about?

Hmm. It appears that this dude is playing 'Dark Orbit,' which seems to be a free broswer game with no prizes whatsoever. Puzzling.

Aha... apparently the game sometimes features "jackpot battles" that are supposed to pay out cash.

That all sounds very above-board.

My best guess is that he made up the story to con his ladyfriend out of $250, but I don't know jack about MMO.

Entropia Universe comes to mind. Its a game where people use real money to buy things in game, and people can sell things for real money. So people can make money for what you spend, but more is being spent than being earned. It's basically a casino.
